Should the key way groove in shaft be lined up with the timing groove on flywheel?

Don't count on it.
Install the flywheel on the crankshaft, insert a probe into #1 spark plug hole, carefully rotate the crank until the piston is at top dead center, and mark the flywheel. |

Back when I used to hotrod SBC engines , a degree wheel was a very important tool in timing the engine. it was amazing how far off some of the timing chain gears were.

If you are asking if the key way on the output side should line up, the answer is usually, if there is no clutch or gear reduction.
